Holdback

A holdback is part of the purchase price that the buyer retains, or places in escrow, for a defined period after closing to secure potential warranty claims. Unlike an earn-out, payment does not depend on future targets but only on whether claims are raised within the period. Amount and term depend on the risks secured, and the amount retained often bears interest for the seller.

The drafting is decisive: it must settle the conditions for drawing on the amount, the treatment of disputed claims, partial release of unclaimed amounts as individual periods expire, and whether the holdback is the sole source of recovery or the buyer may pursue the seller beyond it. The last point matters greatly to a seller, because a holdback combined with a liability cap is economically equivalent to a ceiling. From the buyer's perspective the holdback substitutes for the practical enforceability of claims, which can be difficult against private individuals, foreign sellers and funds. Because a holdback ties up the seller's liquidity, it is often replaced by warranty and indemnity insurance, which allows a clean exit without a long liability overhang.

It should not be confused with a retention securing the purchase price adjustment, which is tied to completion accounts and usually resolves within a few months. Interest on the amount retained and who is entitled to it matter in practice, because over multi-year terms a noticeable sum accumulates. The treatment of several sellers also needs settling, since a holdback is regularly formed pro rata while a claim should affect only the seller concerned. Without clear provisions disputes arise between them. Staged release is also common, with part paid after six months and the remainder once the limitation period expires.
