Rights Issue

A rights issue is the issuance of new shares that existing shareholders may subscribe for in proportion to their holdings. They receive subscription rights and can maintain their ownership percentage by participating while the company raises fresh equity. Typical purposes include funding growth or acquisitions and strengthening a strained balance sheet.

The company sets the amount raised, the subscription price and the entitlement ratio. If, for example, four existing shares entitle their holder to buy one new share, the shareholder must invest additional capital to maintain the same percentage stake. The subscription price is often below the previous market price. That discount is not a free gain: the company's value is spread over more shares after the issue, producing a corresponding adjustment in the theoretical price per share.

The subscription right therefore has economic value of its own. Where rights trading is arranged, shareholders can sell their rights instead of committing more money. Those who neither subscribe nor realise the value of tradable rights may lose that value. The announced deadlines and terms matter because rights cannot be exercised or sold indefinitely.

For the company, the structure allows substantial amounts to be raised while involving existing shareholders. The trade-offs are cost, preparation and exposure to share price movements during the offer. If the market price falls below the subscription price, subscribing becomes less attractive. A bank syndicate can support the placement through an underwriting commitment. The circumstances in which it must take up remaining shares depend on the agreed terms.

Investors should therefore look beyond the discount when assessing an issue. They need to consider the intended use of proceeds, whether the funding requirement is credible and how the financing changes leverage and earning capacity. A successful placement initially secures the financing. Whether it increases the value of the investment depends on how the capital is subsequently used.
